I am Kathy's DH and a CFP. I would urge that you work with someone familiar with your home state regs. My sense is your agent may be "captive" with the company he/she wrote the application with and has no other outlet to take the underwriting decsion to as a fall back. If that is the case - GET A SECOND AGENT - Someone you can trust, get references and I would suggest a Certified Financial Planner practitioner (CFP - a link to locate one is www.CFPboard.org)

However, just a few thoughts for you.

1) Just because one Co. declined does not mean another will also. Look for a large Ins. Co so that they are much more likely to have come accross applications with TS Individuals.
For your next App do what is called an "Infomral Inquiry" FIRST - not a full blown application. This way the decline will not go into the MIB file for your DD.

2) I would see if you can have the 1st app withdrawn and the decline expunged. Otherwise foreever more your daughter will have to say "yes" to answer the ?? about "Have you ever been denied insurance before." IF NOT - then get the address for your State Insurance Comissioners Office and WRITE to Him/Her. Indicate the situation and request their assistance.

3) I can't tell from your post if the intent is more related to "protection" (the INSURANCE portion of the policy) or "cash accumulaiton/savings". If the former - you might also try either of the following if neither of the above work: Add DD to a parents policy as an additional insured and find out if this policy will allow her to convert it to her own when she reached adulthood. Often these "children" riders are issued without underwriting - so the TS will not even come up.
Alternatively, there are many company's that sell insurance in small face amounts (though they typically cost more per thousand) and these are often what are known as GUARANTEED ISSUE - here again no underwriting.

4) If on the other hand you are doing this more for the savings element - then I would recommend you consider setting up a custodial account or college savings plan or whatever - and just save/invest the $ that way. Again - a competant financial advisor (CFP) would be in a position to help you evaluate where and how to accomplish this.

5) As we all know TS does not impact upon "mortality" - this is what the Insurance company is concerned with in underwriting - hence if you had cancer - then a decline MAY be appropriate - TS however seems like no reason to decline an app. In my opinion, so your upset is valid.
